Basically I don’t understand how this works at all. For example, if my personal reward level is 35, and I’m doing a daily at 26, what does this mean? What rewards, exactly, are affected by doing a fractals level lower than your personal highest level completed?

All the rewards. All drops and chests use the lower between personal and the current instance level. In your example all your the chests and drops would be level 26 and the only benefit you would gain from personal level is getting karma because your personal level is higher than the instance level.
