I’m not an expert on copyright law by any stretch of the imagination but I think it would count as a cover version and those are legal as long as you’re not selling it.
(I seem to remember something about needing to pay royalties for live covers too, which is normally done through the venues performance licence, but I’ve never been clear on that. I also think in the highly unlikely event it came up you could make a case that because it’s online it’s not technically live.)

The only problem you may run into is if you record and then upload that video. In game busking would not be a problem.

There was US case back in the 90s that set a precedent for personal use to not be all-inclusive within copyright law. It dealt with pirating, specifically, but the same concept would probably apply to plagiarism.
The internet makes the lines between personal and public quite vague and even if there were any legal standing (since ANet is an American developer), I don’t see any courts upholding their stand.
I’m more interested at the sides or numbers to play some nice tunes inside the game, with various instruments.
